Reverberations of accounting shenanigans were felt by the Indian economy throughout last decade. Higher investment returns were directly correlated to better accounting quality. Despite several regulatory actions and significant amendments to financial reporting/governance standards in the past decade, a certain degree of risk from poor accounting quality still looms over India Inc. Moreover, accounting risks are also changing! For instance, Ind-AS offers more flexibility to management on areas like timing of revenue recognition, impairment assessment, fair valuations etc. With ESG theme-based investing gaining momentum in the backdrop of lack of ESG-related disclosures, high subjectivity in analysis and lack of strong understanding about ESG parameters, accounting quality can at least act as a strong first-level indicator of governance practices of a company. Lastly, data suggests including accounting quality parameters during portfolio constructions can help in outperforming the broader markets.
